I heard this story mentioned a while ago in a list of stories which inspired one of my favourite authors, and I've been trying to find it but not having much luck. I think it's probably just a short story rather than a whole book of its own, but I'm not sure.

As far as I know, "Blood in the Mist" only ever appeared in an old DAW anthology called simply Heroic Fantasy (1979): Publication Listing

So I suspect it'll be fairly tricky to track down, but I wish you every success.
 
Hi! I think that you may actually be talking about "Lud-In-the-Mist", by Hope Mirrlees. Neil Gaiman references it in an interview in the gift edition of "Stardust" and in a short story in "Smoke and Mirrors". I've just ordered it myself! It's widely available.

Fantastic site. About a year ago, I sourced a pile of stuff that was missing from my collection for just a pound a piece - sure, the books has been read a few times but they were all in nice condition.
 
I should add that I found it under the "Paperback Room" section.
